The disk most likely has the SP3 update, so run it from your current install & it will update your Windows to XP SP3.

When you update the system to the level of a service pack you won't lose any programs that have been installed.

Don't upgrade, just install the service pack to your existing system.

Upgrade is basically moving from a lower Windows version to newer version whereas Update is updation of Windows within the family.
